I would recommend the first thing you do is find a newer version of Dovecot. 
 From memory, between 0.99.11 and 0.99.14 (latest 0.99 version) there were 
some MySQL fixes, as well as many other worthwhile fixes.

Dovecot does understand MD5 crypted passwords, especially if they're marked as 
such.
